What Are Carbon Credits?

Definition

A carbon credit essentially is a permit that represents the legal right to emit one ton of carbon dioxide or an amount of a different greenhouse gas. It’s part of a broader approach known as cap-and-trade or emissions trading.

Purpose

The main goal to reduce emissions of carbon dioxide and other greenhouse gases to mitigate climate change. This is achieved by assigning a cost to the emission of these gases, thereby incentivizing companies and organizations to reduce their carbon footprints.

How It Works

A cap is set on the total amount of certain greenhouse gases that can be emitted by factories, power plants, and other installations. Within the cap, companies receive or buy emission allowances which they can trade.
Each allowance entitles the holder to emit one ton of CO2 or the equivalent amount of another greenhouse gas.
If a company reduces its emissions, it can keep the spare credits to cover its future needs or sell them to another company that is struggling to meet its emission targets.
Carbon credits are a key component of national and international emissions trading schemes that are designed to reduce greenhouse gases, the primary cause of global warming.
